Sorry about that, check out the xbox.com website or major nelson for the full press release, they have include folder support now for all external videos.

@Ryan: You can't plug in your current headsets, they won't work - but the keyboard does come with it's own one when you buy it, so you won't be left out.

@Otis Whitaker: WAIT A MINUTE! MPEG 4 (part-2) support is included in this update, as well as H.264 support. Check out the official xbox.com page for it.

Ummm, I think you need to re-read the post, it only supports MPEG4 part 2 "SIMPLE" profile - no Xvid/DivX.

DivX etc are ADVANCED simple profile which the 360 doesn't support.
